First, backup Oblivion using Steam's backup feature. This way, if you need to re-install Oblivion from mods gone wrong, you don't have to redownload it.

Then get Oblivion Script Editor (OBSE) for more powerful mods, and <link=http://www.tesnexus.com/downloads/file.php?id=20516>Better Oblivion Sorting Software (BOSS) to fix your load order, I also recommend <link=http://www.tesnexus.com/downloads/file.php?id=2097>Oblivion Mod Manager (OBMM) to manage your mods (shocker!). Also, <link=http://www.tesnexus.com/downloads/file.php?id=10724>ArchiveInvalidation Invalidated will stop a lot of headaches early on.
That's your basic starting pack. To install mods, I recommend you make a "mods" folder somewhere, and find your Oblivion file (wherever you installed steam/Steam/appdata/common/Oblivion). Download the mods themselves into your "mods" folder, then A. copy the "data" folder into the Oblivion folder, or B. copy the Textures, Meshes, etc. folders and any .esp or .bsa etc. files into Oblivion/data (whichever is relevant). The reason for a separate Mods folder is so that if you re-install Oblivion, you don't need to redownload all your mods.
The only mods that you ABSOLUTELY MUST GET is the <link=http://www.tesnexus.com/downloads/file.php?id=5296>Unoffical Oblivion Patch (and the relevant ones for <link=http://www.tesnexus.com/downloads/file.php?id=10739>Shivering Isles and the <link=http://www.tesnexus.com/downloads/file.php?id=9969>Knights of Nine, if relevant) to crush nearly all the remaining bugs that Bethesda left behind (I'm fairly sure Steam does the official patches itself, you may want to make sure), and <link=http://www.tesnexus.com/downloads/file.php?id=10400>Streamline if you're suffering crashes at regular intervals (just make sure you turn off the bloody Autosave function it has).
After that, there's no hard and fast rule for "you gotta try this!" Some like Obscuro's Oblivion Overhaul, Deadly Reflex Combat Engine, Midas Spells and Martigen's Monster Mod, some don't. I recommend only using graphic enhancements and minor tweaks for your first playthrough, then after that, go window shopping on the Nexus and maybe <link=http://planetelderscrolls.gamespy.com/View.php?view=oblivionmods.list>this site and get whatever makes you smile or drop your jaw.
