How do I activate mods??

Yeah, that'll work, I forgot that only mods use "Data/Textures/" it should work
Note, just to be clear, ESP/ESM files go in "/Data/" not "Data/Textures/"
What are SEP/ESM files?

I dragged all the stuff over into the Datafiles folder and the mod still hasn't activated. Am I doing something wrong? What does merging the folders mean?

That way I can tell you exactly how you do it for that particular mod.

And ESP/ESM files are the main data files for Morrowind, Oblivion, and Fallout 3. They hold almost all the information about the gameworld, quests, etc. They do not hold the actual models and textures, but they do hold about everything else. Your Morrowind has 3 (since it is the GotY edition). Most mods also have at least one, although some model/texture mods don't have any at all, since the game checks the Data/Textures/ fol before checking the archive that holds the vanilla resources.

I finally got some mods up and running, the difference is amazing!

It went from a dull, brown, lifeless game that I didn't even enjoy looking at into a lovely colouful vibrant world.

The mods I used were:

Better heads
Better Bodies
Illuminated Windows (adds a great deal of colour to the towns)
Morrowind Visual Pack (hi-rez textures - very nice)
Texture fix (smooths over the seams between textures)

I'm gonna stick to the vanilla quests and characters for now, it's just nice to have the vanilla game look so pretty

these mod guys are geniuses, the stuff they create is amazing!

it's almost shameful, the amount game publishers are charging when these talented people give away their work for free.

Now, I feel obligated to point you to my own mod, which adds a small town, in Telvanni style, although I think the main quest to get the key is broken, not sure, but you can just open up the console ("~" key) and click on the door and type "unlock" to get in.

Nice work, the screenshots look cool, but where is the file to download? Do you have a direct link to the download maybe?

How long do those things take to build? And what do you use to do it? It must require a lot of dedication.
Click on the "Files" tab on the page, it is there.

Download and unzip into the correct place as explained above (I also believe the readme has instructions).
As for how to make a mod, you can use the freely available Morrowind Construction Set, which is basically the same tool used by Bethesda to make the game.
It is fairly simple to use (not as easy as the upgraded Oblivion or Fallout 3 versions though) and a few tutorials later you can be making your own houses, quests, and the like. If you are interested in learning, tell me, although I do not know how to do quests and dialog is a bit sketchy.

It seems that the old Morrowind CS is rather hard to find, but is is quite free, so don't feel bad about torrenting an iso file of it, and yes, it should be an iso, since it was shipped with the (boxed) version of the game. After that PM me or something if you are interested in learning or need any other help.

Alright quick question. Where are the data files located on steam games I searched my computer for both Morrowind and Steam data files and can't find them, maybe I'm just stupid but a little insight would help
