Its ok in certain circumstances in games like saints row 2, where you can wear no clothes, but it blurs it out. In fact, bluring it out makes it more funny IMO. I was pimping out a scooter one time in SR2 and a random streaker appeared in the garage i was in being chased by a cop. Games are still a nascent medium. I think that there's likely to be a period during which most nudity in games is likely to be intended for titillation. Because there's so little nudity in games at the moment, there's a novelty factor. As nudity is unexpected in games, when it happens, it tends to seem removed from the general gaming experience; you're playing a game, setting about completing your mission, and along comes a sex scene: but it takes you away from the immersion in the game - because at that moment, you're not concentrating on the game anymore, you're concentrating on the sex scene, because it's a rare experience in games.
Once we're all used to sex scenes in games (adult ones only, obviously), there'll be greater freedom to use these scenes to further a story, or to develop a character. Scenes featuring nudity in movies can be erotic, they can be an essential part of the story, they can even be harrowing (for example, Jennifer Connelly at the end of Requiem for a Dream). Once we've got over the novelty, they can offer the same to games.
Don't get me wrong: once this has happened, there's still room for ridiculous over-the-top shoehorned-in sex - The Witcher style. That game had sex forced in to the storyline all the way through, like many movies do. But it was fun, it was silly, and (very) occasionally it was genuine and sexy. And that's okay.
But much as sex can be shoehorned-in to games, it can also be shoehorned-out. Grand Theft Auto 4 would have felt more natural if you had've seen the sex, rather than hearing it from outside the apartment. Alan Wake strikes me as the kind of game where sex could be used to improve the immersive gaming experience, rather than detracting from it. So, in summary, sex scenes can play an important part in the development of games, but it's going to take time, and an appreciation from the general public that games aren't just for kids.

Anyways, I think the Watchmen movie is a good case in point.
We're gamers, we're the ones the majority think are immature and can't handle nudity or violence and need to be 'protected'.
so how is it so many of us were either turned off or just plain bored by the sex scenes in Watchmen? I, the same as many of you just didn't have much of an opinion about Dr M, he's naked because he isn't shackled to human feelings any more, its not gratuitous. However, the sex scene felt shoehorned in to please a demographic.
Have you noticed how the media go mental over a few seconds in big games like Mass Effect and GTA, yet a smaller game like Fahrenheit can include fully playable sex scenes and not have a word of media outrage. I believe it is because journos are so lazy that they won't do a spot of research until they get a complaint from some outraged idiot. Fahrenheit wasn't a 'big' release, and it was handled extremely maturely, therefore it would have not got hype and would have been harder to criticise than the laughable hot coffee thing.
Although after the Mass Effect Fox coverage we all know little things like 'facts' don't get in the way of a juicy bit of hyberbole.
In short, until video games are seen as a respected medium that is capable of being an adult entertainment as well as a kid's plaything, we don't need sex scenes and nudity, unless it's REALLY carefully handled. ooh, handle my nudity carefully!

Nudity shouldn't have a place in gaming. If you want that stuff you have a limitless database for it called the Internet.
